Markets Might Seem Spooked, But Holidays Look to Be Jolly

Last week, Treasury yields pulled back from multi-year highs, raising the possibility of a cyclical peak, even as elevated crude oil prices continue to feed inflation readings. Bank earnings were mixed, with some firms beating expectations while others fell short. Corporate bond spreads—the extra yield investors demand over Treasuries—remain historically tight despite higher interest rates. Semiconductor stocks sold off amid dual worries over the financing costs of the AI buildout and competition from China. The sell-off is creating oversold conditions, while still-robust demand for chips indicates there may be a short-term bottom. Federal Reserve (Fed) Chair Kevin Warsh, speaking in Bangkok, Thailand, declined to preview the next rate decision but reiterated the Fed’s commitment to price stability. He also repeated his bullish views on artificial intelligence (AI).

Fed Chair Warsh: The Fed “Will Deliver Price Stability”

Last Friday morning, Fed Chair Warsh spoke at the IMF-World Bank Annual Meetings in Bangkok. In his remarks, he reiterated the Fed’s commitment to price stability and praised “a synchronous tightening in monetary policy in most places around the world” as a common fight against inflation. He marveled at global economic resilience in the face of geopolitical shocks and tighter monetary policy, and he pointed to “structural growth, an investment surge” (broader than just AI) providing tailwinds and durability in the U.S. He referred to AI as “probably the most consequential change to the U.S. and the global economy in my lifetime.”

A Cyclical Peak In Treasury Yields May Have Formed

  • We believe that a cyclical peak may have formed in Treasury yields. Although we believe we have entered a period of secularly rising inflation, yields can still decline on an intermediate-term basis.
  • The AI sell-off triggered a flight to safety, and September payrolls came in below expectations, lending credence to concerns about economic growth rather than a pure focus on inflation.
  • Despite higher inflation data, Treasury yields fell. This is a positive sign and may indicate growing confidence that the Fed will create price stability. The 10-year Treasury yield has rolled over, with initial support near 4.8% and 4.7%. If yields continue to ease, this should allow equities to have their year-end seasonal rally.
  • The 10-year yield faces several risks that could push it higher later this year and into next year. First, energy prices put continued pressure on inflation. Second, bond vigilantes could reemerge, selling Treasuries and driving yields higher amid concerns about funding the U.S. deficit and another debt ceiling debate next year. Lastly, there are concerns about the amount of bond supply coming not only from the U.S. government but also from technology companies issuing sizable amounts of debt to fund the AI buildout. Near term, however, heading into the mid-term elections, interest rates look positioned to fall.
  • The 2-year Treasury yield is more anchored to Fed policy. The Fed looks to be on hold for October, but the market is pricing in a higher fed funds rate in December and into early next year. There is strong resistance on the 2-year near 5.0%, which we expect will hold. Near term, the yield could fall to 4.2%, but the risk remains that it moves higher again if expectations for additional Fed tightening increase.

Oil Prices Are Putting Pressure On Inflation

According to the Bureau of Labor Statistics (BLS), oil-related energy prices (gasoline, diesel, etc.) were the dominant driver of the September monthly gains in both the Consumer Price Index (CPI) (3.7%) and the Producer Price Index (PPI) (6.3%). In CPI, oil prices accounted for more than half the headline increase; for PPI, BLS said that over 80% of the increase was attributable to higher oil prices which are quite high.

Pace Of AI Debt Issuance Expected To Ease

  • Hyperscaler AI firms have issued $220 billion in debt year-to-date, according to Bloomberg. Estimates of a wider net of AI-related borrowing, including loans and convertible bonds from a broader set of industries—including data centers, semiconductors and equipment, and utilities—range from $500 billion to $1.9 trillion by year-end. The AI debt deluge has become large enough to crowd out other issuers. However, the pace of borrowing may have begun to slow.
  • Investors focused on credit risk are driving yields higher on some bonds. But this is company-specific: Oracle (ORCL) and CoreWeave (CRWV) have come under greater scrutiny in the bond market, while debt issued by Microsoft (MSFT) and Apple (AAPL) is considered much more secure.
  • At this time, we see no signs of systemic stress in the fixed income markets, although isolated credit issues could emerge.

  • WSJ: ‘AI Runs Into Its Next Big Obstacle: Insurance’ (Oct 15, 2026)

Bank Earnings & Credit Spreads

  • Bank Earnings Were Mixed: Bank earnings were mixed last week, but bank stocks have become oversold after correcting as interest rates rose. Valuations have also become attractive based on price-to-book ratios. Banks don’t tend to peak until price-to-book reaches 2.0x–3.0x. At today’s 1.5x level, bank stocks remain attractive.
  • Spreads Remain Tight: Even as yields have risen, spreads—the extra yield investors demand for lending to a company rather than the U.S. government—have remained near historic lows. Tight spreads reflect a combination of strong demand, resilient investment-grade borrower fundamentals, a supply mix dominated by high-quality issuers, and geopolitical risk being absorbed by rates rather than credit—that is, markets see rising rates as a macroeconomic issue, not a reason to distrust corporate borrowers.

Magnificent 7 & Semiconductors

  • Magnificent 7 Resumes Market Leadership: The Magnificent 7 continue to benefit from sustained AI and cloud demand, strong company-specific growth and innovation, and investor preference for large, high-quality growth stocks. They recently hit all-time highs, showing they are the leaders of the secular bull market.
  • Semiconductors May Be Near A Bottom: Semiconductors have been correcting and remain in a trading range that began last May. During the latest pullback, the stochastic price momentum indicator has moved into oversold territory, while prices have entered a support zone. Valuations remain attractive—and even cheap relative to the broader market—at a price/earnings ratio of 14x 2027 earnings. Based on recent earnings and corporate commentary, demand for chips remains strong. Taiwan Semiconductor (TSMC) reported record profit and revenue (net profit of NT$763.1 billion, up 68.7% YoY), driven by robust AI-related demand, and raised its full-year outlook. Memory demand also remains strong amid supply shortages and rising prices.

Sector Readings & Market Breadth

Energy, Information Technology, and Healthcare led the market once more last week. They have held these positions for the past three weeks, and Energy and Information Technology have ranked either first or second for eight consecutive weeks. The Utilities sector has been the market laggard 11 weeks in a row; last week it was followed by Consumer Discretionary, then Real Estate. Energy and Healthcare were overbought, while Industrials, Real Estate, and Utilities were oversold.

Big Tech Earnings & Economic Outlook

This week the Fed goes quiet while earnings could make some noise. Earnings and economic data will drive the market, led by major reports from Meta (META) and Tesla (TSLA) on Wednesday. Investors will be watching Meta closely for commentary on AI capital spending and the adoption of Muse, its new AI agent, which appears to be a key element of the company’s turnaround. Airline earnings will also be in focus, particularly comments on jet fuel costs and consumers’ willingness to pay higher ticket prices. Procter & Gamble (PG), a Consumer Staples bellwether, reports Thursday, providing another window into consumer spending.

The economic calendar is also busy. On Tuesday, the Census Bureau will report Housing Starts and Building Permits, while the National Association of Realtors will report Pending Home Sales. On Friday, S&P Global will release its U.S. Manufacturing and Services PMIs, followed by the University of Michigan Consumer Sentiment Index.

Meanwhile, the FOMC blackout period began Saturday ahead of its October 27-28 meeting, leaving investors without any new guidance from Fed officials this week. No rate hike is expected at the meeting, with Bloomberg putting the probability of the Fed holding rates steady at 85%.

Earnings Take Center Stage As Inflation Keeps Markets On Watch

Executive Summary

Third-quarter earnings season is officially underway, with major banks kicking off reporting. Analysts have consistently raised earnings estimates throughout the year, as higher energy prices have not had a significant impact on corporate profits.

  • S&P 500 Earnings Growth: Analysts expect S&P 500 earnings to increase nearly 30% year over year for the quarter.
  • Leading Sectors: Energy, Information Technology, and Communication Services are expected to deliver the strongest earnings and revenue growth.
  • Year-End S&P 500 Forecast: Maintained at 8,225, representing a 6% move higher from current levels.

Earnings & Valuation Highlights

Earnings & Revenue Growth

  • Robust Growth: Corporate earnings and revenue growth remain extremely strong, led heavily by the Technology and Energy sectors.

S&P 500 Valuation (2027 Outlook)

  • Forward P/E Ratios:
    • The S&P 500 trades at an estimated 12-month forward P/E ratio of 19.0x according to FactSet.
    • Bloomberg estimates the index at 18.5x based on year-end 2027 earnings, which are considered reasonable valuation levels.
  • Technology Valuations: Technology trades at 19.2x year-end 2027 earnings. Given its strong growth metrics, Tech stocks can be considered attractive and relatively cheap.

Market Dynamics & Leadership

Market Volume & Technicals

  • Volume Improvement: Net volume (up volume minus down volume) weakened to historical bottom-signaling levels before up volume began exceeding down volume last week.
  • Seasonal Rallies: A year-end rally traditionally begins the last week of October, supporting the ongoing equity rally.

The “Magnificent 7” Breakout

  • Leadership Resumes: After consolidating from September 2025 through mid-summer 2026, the Magnificent 7 have broken out to new record highs, driven by artificial intelligence (AI) growth.
  • AI Infrastructure Supercycle:
    • A Brookings Institution study estimates the total U.S. AI infrastructure buildout (data centers, power, networking, hardware) will cost $10.3 trillion from 2025 through 2032—averaging 3.6% of U.S. GDP annually.
    • This dwarfs historical booms like 19th-century railroads (2.2%), the 1950s interstate highway system (1.1%), and the early-2000s telecom boom (1.1%).
    • Hyperscalers are increasingly funding this enormous buildout via leases, joint ventures, project debt, and private credit rather than solely relying on internal cash flow.

Market-Weighted vs. Equal-Weighted S&P 500

  • Market-weighted indices continue to outperform equal-weighted counterparts, though the degree of outperformance remains well below the early-2000 Dot-Com peak.

Macroeconomic & Fixed Income Trends

Consumer Spending Resilience

  • Bank of America data across 70 million customers shows total household card spending rose 6.2% year-over-year in September (5.1% excluding gasoline), supported by low unemployment.

Treasury Yields & Sentiment Signals

  • Decades-Long Highs: Treasury yields have climbed to levels comparable to 2003 and 2007 (10-year) and 2023 (2-year) due to economic strength, inflation concerns, and fiscal deficit/data center financing needs.
  • Contrarian Bond Opportunity: Bond bullishness has fallen to the 5th percentile over the last 10 years. This extreme bearish sentiment suggests bond prices may be near a bottom, paving the way for lower yields and a tailwind for stocks.

Inflation Expectations & Fed Policy

  • Survey Expectations: The NY Fed’s 1-year expected inflation rate rose to 3.90% (above the 3.68% forecast).
  • Market Breakeven: 2-year TIPS breakeven remain stable at 2.55%.
  • Fed Rate Outlook: Fed funds futures price in a <20% chance of a rate hike at the October meeting, but nearly a 99% probability for December.

Financial Innovation & Energy Markets

Tokenized Stock Trading Begins

  • Securitize (SECZ) launched on chain trading of 1:1 stock-backed securities on the Solana blockchain for eligible investors, covering major equities (AAPL, MSFT, NVDA, GOOG, TSLA, META, AMZN, NFLX, CRCL, MSTR, PLTR) and private SpaceX (SPCX) entitlements.
  • The SEC introduced an “Innovation Exemption” for tokenized venues, with exchanges like NYSE, Nasdaq, and OKX/ICE planning implementations.

Energy & Commodity Insights

  • Refinery Efficiency: The number of U.S. refineries has halved since 1982, but individual productivity has pushed refinery crude output to all-time highs.
  • Gasoline Demand: Domestic gasoline consumption has stagnated and declined due to increased fuel efficiency and EV adoption.
  • SPR & WTI Oil: The Strategic Petroleum Reserve (SPR) has dropped by over 130 million barrels since February, while WTI crude oil prices remain range-bound between $80 and $100 per barrel.

Equity Markets Looking To Be A Treat In October

Executive Takeaway: September is historically the worst performing month for stocks, with an average S&P 500 decline of 2.6% over the past five years. This year, the S&P 500 fell only 0.45% while the tech-heavy Nasdaq 100 rallied 3.2%. October is traditionally a strong buying month, with seasonal year-end rallies typically beginning in late October. With S&P Technology breaking out to new record highs, signals suggest the year-end rally may already be underway.

September Outperforms Historical Norms as Tech Breaks Out

Despite seasonal headwinds, equity markets held up remarkably well through September.

  • Historical Outperformance: While September averages a 2.6% decline for the S&P 500 over the past five years, the index lost just 0.45% this September.
  • Tech Leadership: The Nasdaq 100 gained 3.2% in September, propelled by major technology constituents.
  • Record High Breakout: The State Street Technology Select Sector SPDR ETF (XLK) broke out to a new record high of 201.39 before closing near 199.81, serving as a powerful confirmation of the ongoing secular bull market.

Employment Report Showed Weakness In September

Following the FOMC’s 25-basis-point rate hike on September 16, Friday’s Nonfarm Payrolls report called into question the central bank’s assumption that economic expansion is unthreatened.

  • Payroll & Unemployment Softness: September nonfarm payroll growth came in weaker than expected, and the unemployment rate ticked up 0.1% to 4.2%.
  • Household Survey Divergence: Civilian employment from the Household Survey—which captures farmers, self-employed individuals, and sole proprietors (~4 million more workers than nonfarm payrolls)—showed even greater deceleration. Because the Household Survey is more sensitive to turning points in the economic cycle, it signals broader labor cooling.
  • Structural Labor Shifts: Immigration trends and baby boomer retirements are reshaping the worker pool, requiring strategists and policymakers to re-evaluate traditional labor market models.

The Bear Is Visiting The Bond Market, But Inflation Is Easing

Fixed income markets continue to experience upward yield pressure across the curve.

  • 10-Year Yield Peak: The 10-year Treasury yield touched 5.23%, its highest level since June 2007. Over the past year, as 10-year yields surged from 4.08% to 5.23% (+115 bps), a 10-year duration bond lost 10%–12% in price.
  • Rate Normalization: Yields between 0% and 3% were historically abnormal; a range of 5%–6% reflects the longer-term historical average for long-term Treasury rates. Unless 10-year yields break decisively above 2007 highs toward 6.0%, rates should hold near current levels following softer labor data.
  • Softer PCE Inflation: Personal Consumption Expenditures (PCE) and Core PCE (3.0% YoY) came in softer than expected after data revisions.
  • 2-Year Yield Level: The 2-year Treasury yield (4.7955%) is holding below key resistance at 5.0%, pricing in one final Fed rate hike in December.

3Q26 Earnings Season Forecast: EPS Up 29.5%

As third-quarter earnings season begins, analyst estimates have been revised upward at an above-average pace.

  • Strong Growth Momentum: S&P 500 year-over-year earnings growth for 3Q26 is forecast at 29.5% (up from 26.7% estimated on June 30), marking the third consecutive quarter above 25% EPS growth.
  • Sector Leaders: All 11 GICS sectors are expected to report positive growth, led by Energy (+114.0%), Information Technology (+65.0%), Communication Services (+51.5%), and Materials (+29.4%).
  • Calendar Year Expectations: CY 2026 S&P 500 earnings growth is projected at 32.4%, supporting Sanctuary’s S&P 500 year-end target of 8,225 and long-term target of 10,000–13,000.
  • All-Time High Profit Margins: Corporate profits as a percentage of GDP have reached an all-time high in data extending back to 1945, providing fundamental support for equity valuations.

Consumer Spending Resilient as G7 Coordinates Emergency Oil Release

While consumer sentiment showed softness, actual household spending behavior remains surprisingly strong.

  • Confidence vs. Action: Conference Board Consumer Confidence dropped from 88.6 to 81.9 in September due to elevated fuel prices. However, real consumer spending rose YoY in August.
  • Income Tier Strength: Bank of America credit card data confirms solid spending growth across all income brackets, with lower-income cardholders showing stronger growth than middle- and upper-income cohorts.
  • Holiday Forecast: The Mastercard Economics Institute predicts total U.S. holiday retail sales (excl. gas/autos) will grow +5.5% YoY, led by an +11% surge in e-commerce.
  • Freight & G7 Action: Freight costs remain up >16% YoY due to diesel costs. In response, the G7 and IEA announced a coordinated emergency release of 100 million barrels of oil and diesel over four months, initially prioritizing diesel supply to cap shipping inflation.

AI Infrastructure Buildout, Space-Based Data Centers, & Anthropic Mega-IPO

Secular technology investment continues to accelerate across new frontiers.

  • Semiconductor Supply Deficits: ISM manufacturing data underscores persistent shortages in semiconductors, memory (DRAM), and electrical equipment. Backlogs are rising, and the VanEck Semiconductor ETF (SMH) reversed its downtrend to reach 617.81 as it tests record highs.
  • Data Centers in Orbit: To bypass power grid capacity limits and water cooling constraints, SpaceX (SPCX) launched Alphabet’s (GOOGL) AI TPU chip into Earth orbit. Space data centers leverage continuous solar energy and natural space cooling.
  • Anthropic Mega-IPO: Reports indicate AI pioneer Anthropic is preparing for an initial public offering as early as mid-November, with formal marketing starting the week of November 9 and trading expected before Thanksgiving.
